Abstract: In a game-theoretic model focusing on the strategic dimension of research and development (R&D), the impact of multinational presence on domestic firms' innovative efforts is explored. It is shown that relative demand-cost margins and product substitutability determine the effect of multinational firms on domestic R&D. The empirical results for a subset of Belgian manufacturing industries suggest a negative effect of the presence of multinational firms on the innovative efforts of domestic firms, particularly if their products are less differentiated. The small size of Belgium may have enhanced this outcome, and it is possible that, in other country case studies, positive effects of foreign competition may play a more important role. No claims are made regarding total R&D expenditures in the industry
